Financial Dollarization and Central Bank Crediblity.∗

چکیده

Why do firms and banks hold foreign currency denominated liabilities? In this paper, we argue that foreign currency debt, by altering the effect of a devaluation on output, has a disciplining effect when the Central Bank’s objectives differ from the social optimum. However, under imperfect information, bad priors about the Central Bank induce excess dollarization of liabilities, which in turn limits the ability of the Central Bank to conduct an optimal monetary policy. In addition the economy may become stuck in a “dollarization trap” in which dollarized liabilities limit the ability of agents to learn the true type of the monetary authority. The model has clear-cut policy implications regarding the taxation of foreign currency liabilities as a way to encourage perfect information and avoid dollarization traps. Moreover, it reinforces the existing argument for Central Bank independence. Finally, we believe this model to be consistent with a growing empirical literature on the determinants of foreign currency liabilities and their relationships to Central Bank credibility. ∗We thank (without implicating) Guillermo Calvo, Olivier Jeanne, Aart Kraay, Ugo Panizza and Sergio Schmukler for helpful comments on an earlier version of this paper. Credit Dollarization in Transition Economies: Is it Firms’ or Banks’ “Fault”?

The existing empirical literature on credit dollarization has not reached agreement on its causes. Most studies that analyze financial dollarization start from the presumption that credit dollarization is supply-determined. If this were the case, then policies that attempt to reduce dollarization should aim to affect behavior in the banking sector. We use a newly constructed dataset for twenty-...

Banking and the Political Support for Dollarization∗

In this paper we study dollarization as a commitment device that the Central Bank could use to avoid getting involved in an undesirable banking-sector bailout. We show how a political process could induce an equilibrium outcome that differs from the one that a benevolent Central Bank would want to implement. Dollarization then could be used to restore the economy to the benevolent outcome. In s...

Monetary Policy in a Small Open Economy with Endogenous Financial Dollarization∗

This paper analyses optimal monetary policy in a small open economy allowing for financial dollarization (FD). More importantly, we endogenise FD, making it dependent on the expected monetary policy. Contrary to the standard small open economy model, where central banks should control domestic (producer) prices and adopt a pure floating exchange rate regime, we find that some exchange rate cont...

Financial Dollarization and European Union Membership

We analyze the effect of European Union (EU) membership on financial dollarization for the Central and Eastern European countries. Using a unique monthly dataset that spans about two decades, we find that both the accession process toward EU membership and EU entry have a direct impact on deposit and loan dollarization. EU membership reduces deposit dollarization while it increases loan dollari...

Fear of Floating and Domestic Liability Dollarization

Previous attempts to analyze the effect of liability dollarization on “fear of floating” have focused exclusively on the role played by foreign liabilities. Liability dollarization of the domestic banking system, however, poses a similar risk as dollar-denominated deposits and credit impose a source of currency risk on domestic banks and firms respectively. Findings from a large cross-country s...
